Betty is Diane’s idealized, dream version of herself; the first two thirds of the movie is Diane’s dream.

There’s a very good, easy-to-follow explanation of the film, including answers to the most frequently asked questions about it, at the link below.

That said, not everything in the movie makes perfect sense, and there’s a lot that’s open to interpretation, as is often the case in David Lynch movies.

When I watched it, I interpreted it as the blonde’s fantasy world that she lived in because the real world was too harsh. There are, however, websites which speculate on the meaning of the film, as well tell you what clues to look for throughout (colors, objects, etc.).
